Zero Marginal Cost Problem

Wholesale electricity markets were designed around a simple principle: the price equals the marginal cost of the most expensive generator needed to meet demand. When the most expensive generator needed has a marginal cost of zero, the price collapses.

The zero marginal cost problem is the structural market failure that occurs when renewable generators with near-zero operating costs dominate the supply stack, driving wholesale prices too low for any generator (including the renewables themselves) to recover their capital investment through energy market revenue alone. Solar and wind have no fuel cost. In a competitive market, they bid near zero. As their share grows, they set the clearing price more hours of the year. Wholesale revenue for all generators falls, including for the renewables whose construction required billions in upfront capital.

The revenue paradox. A wind farm financed at $50/MWh levelized cost enters a market where wholesale prices average $45/MWh. The project is marginally viable. Then 5 GW of additional wind and solar are built. Average wholesale prices drop to $25/MWh.

The wind farm's generation has not changed. Why is it now losing money?

Its own technology class destroyed the price it needed. Each new MW of zero-marginal-cost generation suppresses prices for all existing generators, including itself. This is solar cannibalization applied to the entire renewable fleet.

The zero marginal cost problem is why energy-only markets may be insufficient for a high-renewable grid. Capacity payments, long-term contracts, and clean energy credits all exist to provide revenue that wholesale energy prices alone cannot deliver when the marginal generator has no fuel cost.
